The Canon in Your Retirement Arsenal: How Retirement Annuities Have Evolved

Retirement annuities (RAs) have long been a subject of debate among South Africans planning for their retirement. I’m reminded of my own father, who had a deep distrust of retirement annuities due to a bad experience early on. Back in the day, RAs were often tied to expensive, inflexible insurance-based products that left little room for customization or transparency. My father had invested in one of these policies, and the high fees, restrictive terms, and lack of clarity left a lasting negative impression. He hated RAs and warned me to steer clear of them.

But things have changed dramatically since those early days, and today’s retirement annuities are a completely different story. The evolution of RAs has made them one of the most powerful tools in your retirement planning arsenal. Let’s explore how these once-maligned products have transformed into flexible, tax-efficient vehicles for securing your financial future.

RAs Today: Flexible, Transparent, and Cost-Effective

One of the biggest changes in modern retirement annuities is the shift away from traditional, insurance-based RAs to more flexible unit trust or LISP (Linked Investment Service Provider) platforms. Unlike the insurance policies my father disliked, today’s RAs offer full transparency and flexibility. Investors can choose from a wide range of underlying funds, diversify their portfolios, and make contributions that suit their financial situation—whether monthly, quarterly, or ad hoc.

The high upfront commissions and hidden fees that plagued the old insurance RAs are no longer a concern. Instead, most modern RAs charge a straightforward annual advice fee, ensuring that your financial advisor's interests are aligned with yours.

Greater Fund Availability Through LISP Platforms

One of the significant advantages of using a LISP platform for your RA is the wide variety of fund options available. In the days of insurance-based RAs, you were often limited to a small selection of funds provided by the insurance house itself, which restricted your ability to diversify and select top-performing funds. Now, through LISP platforms, you have access to a broader range of investment options, including leading South African and international fund managers as well as passive solutions like index funds and exchange-traded funds (ETFs).

This increased flexibility allows you to tailor your investment strategy to suit your risk tolerance, financial goals, and market outlook, giving you more control over your retirement savings. You can blend active and passive strategies, diversify across asset classes, and even gain exposure to global markets, which was previously not an option in the old RA structures.

Easy Transition from RA to Living Annuity

Another advantage of the modern RA is the smooth transition to a living annuity at retirement. In the past, the process of converting an RA into an income stream was often cumbersome and restrictive, especially with insurance-based products. However, today’s LISP platforms allow for a seamless conversion of your retirement annuity into a living annuity, giving you flexibility in how you draw income in retirement.

With a living annuity, you can continue to invest in the same wide range of funds and managers, ensuring continuity in your investment strategy. Additionally, you have the ability to adjust your income drawdown rate annually, allowing for greater control over how much income you receive from your investment, depending on your lifestyle needs and market conditions.

The Tax Advantages of RAs

One of the key reasons retirement annuities have become a cornerstone of retirement planning is their significant tax advantages. Contributions to a RA are tax-deductible up to 27.5% of your taxable income, capped at R350,000 annually. This makes RAs one of the most tax-efficient ways to save for retirement. The contributions grow tax-free within the investment, with no capital gains tax, dividends tax, or interest tax, maximizing your long-term growth potential.

For many investors, the tax refund they receive after submitting their RA contributions to SARS is a welcome bonus that can be reinvested into their RA, further boosting their retirement savings.

Asset Protection and Estate Planning

One often overlooked benefit of RAs is the protection they offer from creditors. Under Section 37B of the Pension Funds Act, the funds in your RA are shielded from creditors in the event of insolvency, providing an additional layer of financial security. Furthermore, the funds in your RA are not subject to estate duty, making them an effective tool for reducing estate taxes.

However, it's important to understand how Section 37C of the Pension Funds Act impacts the distribution of your RA upon your death. The trustees of the retirement fund are tasked with determining your dependants and allocating benefits accordingly, which may override any wishes expressed in your will.

The Evolution of RAs: From Dreaded Policies to Essential Tools

If my father could see how far retirement annuities have come, I have no doubt he would reconsider his strong aversion. The days of inflexible, high-cost insurance-based RAs are behind us, replaced by modern, transparent, and tax-efficient investment vehicles that play a crucial role in retirement planning. Whether you’re looking for a way to access top fund managers, reduce your tax burden, or protect your assets, RAs should be viewed as an essential tool in your financial arsenal.

By working with a financial advisor to select the right RA, you can create a robust and diversified investment strategy that ensures your retirement savings are working as hard as you are. My father may have once hated RAs, but today, they are one of the most valuable canons in the retirement planning arsenal.
